Sorry, but #1 is correct. Chareidim pay VAT on every item they purchase, just like every other citizen in Israel. Yes, less of them work, and therefore are not obligated to pay tax on the hypothetical income. But is there some sort of law in force that REQUIRES that one work simply to pay tax on that income? This is simply low reporting, period.
